@pitseeker is correct. The backspace behavior your are experiencing is correct for vi. I would highly recommend installing vim because backspaces issues are nothing compared to one level of undo.

I find this solution coupled with :set ve=all to be very versatile. I personally use the UnconditionalPaste plugin (vim.org/scripts/script.php?script_id=3355) as it fits my need a bit better.
